Hi I would like to confirm if my following understanding is correct.
1. For the report in PowerBI Service, the data source is from dataset or manually created data in service.
2. The report can connect to data source directly if use Power BI report server.

Your understanding is not fundamentally wrong, but it is relatively incomplete and rigorous.
For service, the data source can come from a dataset or can be obtained directly from a data source, as follows:
And for report server, it does connect directly to the data source, which is no problem, and it also hosts the reports and other files you have created in desktop.
