My objective is to develop a report in workspace A, called report 1.
Report 1 one should use direct query to work with data from from workspace B.
Workspace B is a Power BI Template app installed from AppSource, with a dataset called ABC.
I can successfully connect to dataset ABC from from report 1, and everything seems to work.
But when the AppSource app is updated, the connection is corrupted(!)
Is the above supposed to work - or do you know if it could somehow work?
When updating the AppSource app, I get this dialog:
And I have used option 1 "Update the workspace and the app".

According to my research, after “Update the workspace and the app”, the connections truly will be reestablished, which is mentioned in the official document.
Have you tried to click on the “Connect your data” to connect to your dataset again?
