I read that if you connect multiple tables in Power BI using relationships, you can work with them like they are one big table without flatting them into one table and importing them. However, when I try to create flag columns in one fo the tables, it does not allow me to reference columns from a related table. In order to do that, would the tables actually need to be flattened into one table and then imported?

Once we create relationships between two tables, we can create a calculated column in one table use Related() function to return column values from another table. For more information, please refer to this article: Tutorial: Create calculated columns in Power BI Desktop.
